#NotYourJamesBond #Bonds-A Market Instrument
Relation of Bond Price, Interest rates and bond yield 👇
1. What is a Bond?
Ans: Bond is a piece of paper (security) that is issued by entities to borrow money from investor.
Ex: Reliance is planning to take loan from Rahul. What Reliance has to do?
Reliance has to give Rahul some kind of paper which mentions that Rahul gave Reliance "X" amount and He will get "8%p.a." and Rahul will get his entire amount back after "2 years"
Such kind of things which are written on the piece of paper is known as *bond*
Simple? Damn, Yes.
2. What is the Face Value of a bond?
Ans: The value that is written on the bond, which means that this value will be return to you after maturity.
Ex: Reliance issues a bond of Rs. 100. This 100 is a face value of Bond.
*Remember*, Face Value of a bond and Price of bond is different thing. Kindly read next point.
3. What is the price of a bond?
Ans: The price at which Rahul buys the bond *(Price of the bond is related to investor (Rahul))*
See, The face value of a bond is Rs. 100. But, you can get it At Rs. 100, less than 100 Rs. Or more than 100 Rs. *Whatever Price depending on the market conditions*
If Reliance bond doesn't have demand in the market, it will surely sell you below 100 Rs. Consider as 90 Rs.
So, this 90 Rs is what bond price.
4. What is the return on a bond?
Ans: The interest rate that Rahul gets on a bond. *Remember Rahul gets interest rate on the face value of a bond*
*Ratta Maroge?
Nahi, Bilkul Nahi!!*
You take a loan from the bank, then at what amount you give the EMI?
- i.e. on Principal (The amount that you borrowed)
*Principal=Face Value of a bond*
Ex: 100 Rs was the face value of a bond (in Example). The interest rate that you get here is 10%.
Therefore, your return becomes= 10% of 100= 10 Rs.
Return= Interest Rate on a bond.
5. Sir, what is yield?
Ans: Yield is what Rahul makes a profit from the bond.
*How do you calculate a profit*
- On the cost price. Right? Yes.
Thus, Consider two scenario:
A. You bought the bond at 90 Rs but the Face value of a bond is 100 Rs.
Already told you Interest rate(8%) is calculated on a face value.
Therefore, return= 8% of 100 = 8 Rs.
Yield = 8 Rs/(Cost Price Or Bond Price)
Yield= 8 Rs/90= *8.89%*
B. You bought the bond at 110 Rs but the Face value of a bond is 100 Rs.
Yield= 8/110= *7.27%*
What are you seeing here?
*Bond Price is inversely proportional to yield*
*In simple terms, jitne saste rate pe bond kharidoge, utna jyada apko benefit hoga*
6. Is banks deposit interest rate impact bond yield?
Ans: Yes.
How?
Ex:
A. Bank deposit interest rate: 4%
B. Bank Deposit Interest Rate: 2%
When will you attract towards bank deposits?
*Obviously A*
See, When the *interest rate* in *deposits decreases*, large amount people move to *invest in the bonds*, which means *demand of the bond increases* (and supply being constant).
then what will happen?
- Obvious, when the demand increases, *price toh badhti hai koi bhi chiz ki*
Thus, *when demand increases,*
So,
1. Interest Rate is *inversely* proportional to bond price
2. Interest Rate is *directly* proportional to yield
3. Bond Price is *Inversely* proportional to Yield.
Hence Proved
